Make sure you have allow the machine to relay. Open IIS Manager > Properties > Access tab > Relay Restrictions. Make sure you put at least local host (127.0.0.1) in the setting. I'm assuming your stating Outlook Express is locally on your w2k3 server with the smtp server setting to localhost. Im running outlook express on a different machine in the local network and the smtp server is set to the servers internal ip. Outlook Express is working fine, it can recive emails and sync with the server. If an email is written it is sent and no error messages are reported. Once an email is on the server it sits in the /Queue folder. Using smtpdiag it hangs after: "Checking SOA for gmail.com Checking external DNS servers. Checking Internal DNS servers." *edit After running smtpdiag in verbose, im getting: Checking TCP/UDP SOA Serial numbers using DNS Server [28.59.131.124]. Failed: DNS

Last year I was having issues with people getting too many logins on the exchange server and was able to determine that there were issues with the scalable networking pack with server 2003 which was not compatible with some network cards and the fix was to disable the tcp chimney with the command Netsh int IP set chimney DISABLED. Our site is written in JScript ASP, and we're using the CDO libraries to send e-mail messages via an SMTP pickup directory. Manually sending SMTP test messages works fine; smtpdiag.exe doesn't find any problems, DNS is working correctly, and the problem only affects a handful of customers; everyone else can still receive mail as usual. Cause Internet e-mail standards forbid the presence of bare linefeed characters in e-mail messages. See http://cr.yp.to/docs/smtplf.html for more information. There are several places in our website code where we send e-mail messages which include bare linefeed characters (ie. we've used \n in the message text, instead of \r\n) The SMTP service in IIS 5, which is included with Windows 2000, silently rewrites these linefeed characters. IIS 6, which is part of Windows Server 2003, doesn't rewrite them - it will happily send a bare linefeed character as part of an outgoing e-mail message. Some external e-mail systems will quite happily accept these badly-formed messages, but other systems, including the excellent qmail server, will refuse to accept these messages. Unfortunately, this causes bizarre behaviour in the IIS SMTP server. In a perfect world, IIS would record the actual response from the remote server in the Windows event log - so, if it had tried (and failed) to send to a qmail server, your event description would be "Message delivery to the host 1.2.3.4 failed while delivering to the remote domain dylanbeattie.net for the following reason: 451: See http://pobox.com/~djb/docs/smtplf.html."
